This quest is to teach you how to Herd with your Dog. Your Grandparents will have given you a Whistle and Wool. Use the Wool just like you used Willow's Bell - give your Dog a Dog Treat and then hold the Wool until the bubble over the Dog's head fills up. Then, your dog will go searching for the sheep. Bring all 6 back to the pen you built with the Plaque With Sheep in it to complete the quest.
Again, as of Patch 1.2 for PC, you do not actually need to do the Treat and Wool part, you can simply go looking for the Sheep yourself if you are out of Treats.
Also, be sure to talk to Grandpa after completing this quest - he will give you the Magnifying Glass tool.
